The European Central Bank raised its three key interest rates by 25 basis points, with the deposit facility rate rising to 2.50%, the main refinancing rate to 2.65%, and the marginal lending rate to 2.90%, effective from September 16. The statement noted that ongoing conflicts in the Middle East are creating inflationary pressures, with prices expected to remain significantly above the 2% target for a longer period. The meeting was held in Berlin, chaired by President Christine Lagarde.

This is the second rate hike this year, following an increase from 2.00% to 2.25% in June. Staff forecasts maintain the average inflation in the Eurozone at 3.0% for 2026, revised up to 2.5% for 2027, and 2.1% for 2028; excluding energy and food, the figures are 2.5%, 2.6%, and 2.3%, respectively. Growth forecasts have been revised up to 0.9% for 2026, 1.4% for 2027, and 1.5% for 2028, citing better-than-expected economic resilience. Lagarde stated that inflation will be significantly above target over an extended period, with high uncertainty in the outlook, upward risks in inflation, and downward risks in growth, without pre-setting the interest rate path.

Energy prices surged simultaneously. Brent crude oil surpassed $105 per barrel, rising over 4% in a day; UK natural gas rose above 205 pence per thermal unit, the highest since December 2022; Dutch TTF wholesale gas prices crossed €80 per megawatt-hour for the first time since January 2023. Reports linked the price increases to anticipated shipping disruptions following attacks on vessels in the Strait of Hormuz. Eurozone inflation in August was around 3.3%. UK government bond yields rose to about a 19-year high, with Eurozone government financing costs also increasing.

The market had already priced in this rate hike but was surprised by the hawkish tone of the statement, with swap trading continuing to factor in a third rate hike this year and another before March 2027. Core inflation fell to about 2.4% last month, with consumer expectations declining, but the lagged transmission of gas prices to non-energy inflation is seen as more persistent. Gas storage levels are below historical averages, with the heating season approaching. Federal Reserve Chairman Kevin Warsh stated that US inflation is around 3.7%, indicating there is still work to be done.

The rate hike pushes the policy rate to the upper end of what some members consider the neutral range: neither intentionally stimulating nor significantly suppressing. Lagarde emphasized that growth in the second quarter was broad across countries and sectors, and is expected to continue into the third quarter, allowing for an initial rate increase in response to energy shocks. The council stated that it will decide on future meetings based on data.

Mechanically, this is a rate repricing driven by energy shocks. Buyers are bond shorts needing to hedge inflation duration and governments needing to lock in financing; sellers are investors selling long-term government bonds and buying cash and energy-related hedges. Funds are flowing from Eurozone bonds and interest-sensitive stocks to short-term cash and oil and gas. Beneficiaries include banks with expanded net interest margins and energy producers; those under pressure include highly leveraged homebuyers, Southern European bond issuance costs, and manufacturing reliant on imported energy. The event is driven by policy decisions and oil prices.

On a supplementary level, forecasts have not fully accounted for the latest surge in gas prices. The progress of tanker passage and gas storage before the next meeting will determine whether another hike is necessary.
