The U.S. Securities and Exchange Commission (SEC) has proposed to abolish the "pay-to-play" rule for investment advisors, which prohibits advisors or their affiliates from providing paid advisory services to government clients for two years after making contributions to certain elected officials or candidates, and simultaneously eliminate the corresponding accounting requirements.

The rule targeted for repeal is Rule 206(4)-5 of the Investment Advisers Act of 1940, which was implemented in 2010. The threshold for triggering the ban is very low: a single contribution over $350 to a voting official or over $150 to others can initiate a two-year fee freeze; the ban also covers fundraising for candidates, state, and local parties, as well as soliciting government business through third parties. The look-back period can extend to contributions made before employment, and former employees may still implicate their original firms.

Chairman Paul Atkins stated that fifteen years of enforcement have shown the rule to be overly prescriptive: small, impulsive donations and pre-employment "line-crossing" can lead to heavy penalties and business interruptions; many firms have outright banned employee contributions at the state and local levels, effectively using compliance to stifle political speech. He argued that donation matters should be governed by local ordinances, state laws, and federal election rules, and that the SEC is not a national election regulator.

The proposal clarifies that anti-fraud provisions, fiduciary duties, compliance systems, and codes of ethics remain fully effective, and that repeal does not equate to opening the door to fraud. In March, he referred to the rule as a "trap for the unwary" at a securities industry association event; it was added to the regulatory agenda in July, sent for interagency review to the White House in August, and the market initially expected only a relaxation, but the final text has moved towards a complete repeal of the rule.

The legislative background of 2010 was that state and local public pensions selected managers based on contributions rather than performance. Subsequent enforcement has often focused on small, inadvertent donations rather than systemic pay-to-play. In 2022, Commissioner Hester Peirce publicly opposed the rule in a settlement case, stating that the approach was too blunt and should be rewritten. Industry organizations like the Investment Adviser Association have been lobbying for relief in recent years. The proposal still requires public comment, and the current two-year freeze will continue to apply until the final rule takes effect, coinciding with the 2026 midterm elections.

In market mechanisms, the purchase is the reopening of political donations and relationship maintenance for advisors to public pensions, while the sale is the federal-level automatic penalty of "donation equals business suspension." The flow of funds to state treasurers, auditors, and pension boards can influence alternative and fixed-income mandates. Beneficiaries include private equity, hedge funds, and advisory platforms managing public funds, as well as state and local candidates needing employee donation networks; those under pressure are pension beneficiaries who view the federal ban as a firewall and states that still maintain stricter local laws.

Supplement: Federal officials' campaigns are generally not within the core range of this rule, but state and local officials running for federal positions, and federal officials running for state and local positions, may still be affected; if local laws are not simultaneously repealed, a nationwide one-size-fits-all approach will not automatically emerge.
