The controversy revolves around California Proposition 40: the proposal aims to impose a one-time wealth tax of up to 5% on individuals and trusts with a net worth exceeding $1 billion, scheduled for voter approval in November. Ro Khanna claims that the California Democratic Party and labor movement support the proposal, which aims to raise funds from about 250 billionaires to sustain public projects like healthcare.

The revenue arrangement for the proposal allocates 90% to healthcare and the remaining 10% to food assistance and education-related projects. The California Legislative Analyst's Office estimates that the measure could raise hundreds of billions of dollars over several years; however, actual revenue highly depends on the residency status of wealthy individuals, asset valuations, and enforcement.

Cuban's main rebuttal is that the "paper wealth" of startup founders often comes from unlisted equity valuations rather than cash that can be taxed immediately. He describes this group as "cash-poor, stock-rich" and states that if investing in billion-dollar startups, he would consider not establishing the company in California as a prerequisite for investment.

Khanna proposed allowing illiquid founders to pledge their shares to the state government and obtain government loans to pay taxes; upon maturity, founders could repay in cash or the government could take the pledged shares. Cuban questions whether this structure equates to the state government lending money and immediately recouping taxes, failing to create immediate incremental cash income, and embedding the government into private company equity relationships.

Market mechanism: sellers are high-valuation unlisted company founders and early shareholders needing to raise funds to pay taxes or relocate to avoid tax burdens, while buyers may include secondary investors taking over equity, state governments, or out-of-state capital; the event-driven aspect comes from the November vote and residency migration window. Registration outside California, financial resources, and headquarters services benefit, relying on California's tax stability, while startups needing continuous local financing and their employees' stock option values are under pressure; if equity pledging replaces cash tax payments, the state government will simultaneously bear the risks of private company valuation fluctuations and exit liquidity risks.
